Abstract

The subject of this thesis is the purchasing power parity theory while theory of exchange rate determination, and it is subordinate by two main objectives: survey the existing literature and test the theory to the portuguese escudo exchange rate, in the short and long run and under different exchange rate regimes. The research bases oneself on Gustav Cassel statements and extends to other views and issues, specifically that which bring up bias to purchasing power parity. One pay special attention to the determinants of real exchange rate behavior, to the monetary and financial nature factors and to the functional form and data series to test empirically the theory. The empirical study examines the usd/pte, jpy/pte, gbp/pte, dem/pte, frf/pte, chf/pte, itl/pte and esp/pte exchange rates for the period since 1950’s to 1990’s, and for subperiods during separate exchange rate regimes. The methodology rests on stationariry Augmented Dickey-Fuller tests, Engle-Granger cointegration tests, absolute and relative forms of purchasing power parity and a error correction model. The results don’t confirm or reject indubitably the purchasing power parity although they suggest, for the most part, a diminished robustness of the theory. However, one state that using the error correction model and low frequency data one find out more favorable results to purchasing power parity theory.
