A Financial approach to management performance

Abstract

ABSTRACT The aim of this study is to analyze financial ratios of textile-apparel industry firms that are quoted in Istanbul Stock Exchange, by using their mid year financial statements for 1995 and 1996. By using some combinations of these ratios, financial efficiencies of the firms are explained. This study intends to propose using a new methodology to substitute for the traditional financial ratio analysis, by which either one ratio is examined at a time or a priori weights are attributed to some financial ratios to get an overall evaluation. The proposed method in this study, on the other hand, provides a tool for a simultaneous multi-dimensional financial analysis of the firms, in which weights are computed for the sample each time by the method itself. This method can be used to make fundamental analysis. Along the study, several statistical tools are utilized. Firstly, a large set of financial ratios are put into factor analysis, to discover underlying common variance among them. The variables, in the same factor are detected and the results are considered while selecting variables to be used in the scoring function. Also to serve for the same end, correlation matrix of the variables is computed and relation between the explanatory variables are examined to see if there is any multicollinearity. After these analyses, a small set of financial ratios are selected. These ratios are used in the method called Data Envelopment Analysis (DEA), that is the method proposed in this study. Through DEA, efficiency scores of the firms are computed. These scores are tested via regression, in which, the ratios used in DEA are explanatory variables. Then observations are classified as good or bad according to their DEA scores. A subjective cut-off point is determined by the analyst. Observations, with DEA scores over (below) a specific value are accepted as good (bad). Hence, a discriminant analysis is done. A discriminant function, that is a linear combination of some of the financial ratios set (chosen among the large set of ratios), with weights attributed to each, is achieved. This function gives discriminant scores for the firms, that are parallel to the scores achieved from DEA.
