Abstract

ABSTRACT: In the following essay it is done a brief approach to the foreign exchange market (Forex), explaining what is the exchange rate and which is the risk involved in trading with currencies from different countries. First, the foreign exchange market is defined, emphasising about the fact that it is the biggest market and the most liquid in the world, identifying which the main operations are carried out in this market. Then, it has been explained what is the exchange rate, which are the correct ways to express it, specifying which are the main factors affecting its variability, relating them to the known theories such as the Purchasing Power Parity and the Interest Rate Parity. Besides, the different International Monetary Systems have been chronologically analysed, until the current IMS. Within the actual system there are different exchange regimes, which are explained by whether the exchange rates are fixed, semifixed or flexible, focusing attention on European countries. Approaching to the practical part, the main instruments for hedging the exchange rate are explained, some of which will be explained in more detail in the resolution of a case study. The aim of this exercise is to identify which hedge instrument is more efficient in different scenarios. To do this, the situation of a Spanish importer who makes a purchase to a British Company is analysed, so that he must pay such purchase in a currency other than the Euro, in this case, the Sterling Pound. The three scenarios take into account both an appreciation and as well a depreciation of the currency to be paid, and even the possibility of the exchange rates to keep at the same level during a certain period of time. With the resolution of this case, it has been tried to clarify why is so important the use of hedge of exchange rate risk instruments in order to palliate the great uncertainty caused by the variability of exchange rates.
