Capital requirements and potential future exposure comparison on a portfolio of interest rate swaps

Capital requirements and potential future exposure comparison on a portfolio of interest rate swaps

Abstract

Potential future exposure measurement is very important for banks’ correct assessment of credit risk. In most institutions, the measure of how much a deal’s value can change over its remaining life determines the allocation of credit limits to different counterparties. This issue takes special importance on derivatives portfolios which can have significant default losses. Using data from a major Portuguese bank, this paper compares different methods for calculating potential future exposure within the Basel Committee on Banking Supervision framework considering consequences in Capital requirements level. The study concludes that the most sophisticated method proposed by the Basel Committee - the Internal Models Method - should be applied carefully as it may be penalizing in terms of capital requirements. More precisely, the analysis illustrates a case where the interest-rate simulations required by that method induce higher capital requirements for a low fixed-rate paying swap. Furthermore, it shows evidence that the zero percent add-on defined by the supervision authority in the Current Exposure Method for short term swaps can be beneficial in potential future exposure computing when compared with other methods.
